STOCK REVIEW: NALCO

High coal and raw material costs continue to hurt operating margins

planned for projects to benefit Nalco in
medium to long run will affect its
strong balance sheet and erode the
net cash position, reckons Ravindra
Deshpande at Elara capital. In this
back drop, most analyst remain
bearish on the stock.

VOLUMES UNDER PRESSURE


Nalcos performance for December
2011 quarter was affected by lower
aluminium prices, high raw material
costs and coal shortages. Average LME
prices of aluminium were down 10 per
cent year-on-year (down 12 per cent
on a sequential basis to $2,133), while
coal shortage led to closure of 120 out
of 931 pots from September-October
resulted in a sharp fall in volumes. On
a year-on-year basis, aluminium
production at 93,500 a tonne was
lower by 15.8 per cent and sales at
98,000 declined 21.6 per cent. Though

the quarter stood at 1,63,000 tonnes.

Early signs of recovery for Aban Offshore

While high debt is a key overhang, stable demand environment and firm rig rates
should help the company report better performance and reduce leverage

increasing market interest can partly be
attributed to emerging stability in the
business, post the downturn seen after
the 2008 global crisis. Average daily
rates of Jack-up rigs of over 300 feet of
rated water depth have been inching up
gradually from $135,000 in June 2011
quarter to $147,000 in the month of
January 2012. Aban has 15 Jack-up rigs
of which nine have rated depth ranging
350-375 feet, while the remaining 6
have rated depth of 250-300 feet.
In the prevailing scenario, the
company can generate about Rs 2,000
crore of cash flow over the next two
years, which is marginally lower than its
current market capitalisation of Rs 2,325
crore. If this cash is used for retiring debt,
even at 8 per cent rate of interest this
could mean an addition of Rs 120 crore
to net profit annually. The peaking of
interest rate cycle also augurs well for
Aban.
Assuming that its enterprise value
(market cap plus debt) remains
unchanged in the medium term, the
reduction in debt (and addition to equity)
implies upside from current levels for the
stock, which is trading at 6 times its
earnings and 0.8 times its book value
based on 2012-13 estimates. While
valuations appear reasonable, they come
along with attached risks pertaining to
the companys highly leveraged balance
sheet, which needs to be monitored.

On an average, Aban is expected to


report an operating profit of Rs 2,050
crore in FY13 or about two times its
interest cost. In this environment, the
pricing and demand scenario is very
crucial. Any deterioration on this front
could lead to fall in profit next year,
which is estimated at Rs 400 crore
(average).
The good part is that Aban has been
able to increase utilisation of its assets.
Aban possesses 18 offshore assets
(including 15 Jack-up rigs) and only one
asset Aban V is reportedly idle. It
deployed Aban III and IV in June 2011
quarter and recently deployed Aban II
with ONGC for a period of three years.
This will lead to better asset utilisation;
Rigzone.com shows Aban's utilisation at
94 per cent whereas Centrum analysts
estimate it at 94.2 per cent in FY13
against 86.3 per cent in FY12.
Though Aban boasts of revenue
backlog of $1.9 billion (about Rs 9,500
crore) over FY12-15, revenue visibility
stands at 65 per cent for FY13 as 6 rigs
are due for contract renewal in second
half of FY13, says Ajit Motwani, analyst
at Emkay Global in his recent note.
The concerns could ease if rig rates
hold firm. Globally, Jack-up rig
utilisations are healthy at about 80 per
cent, which is good sign of stable
demand and prices. During 2009, when
crude oil prices fell to $40 a barrel, rates
of Jack-up rigs of 300-plus water depth
dropped to $50,000 a day and utilisation
to 72 per cent. However, currently, rates
for Jack-up rigs of 300-plus water depth
are hovering around $147,000 per day
(highest was $2,20,000 in January
2007), and analysts reckon them to
remain stable as there are no major
supply concerns.

DEBT OVERHANG
As on September 30, 2011 Abans
total debt stood at a high of Rs 13,425
crore. While the debt-equity ratio stood
at 5.2 times, it is improving slowly (it
was 6.5 in FY10). The company recently
redeemed $160 million of bonds through
internal accruals and fresh bond issues.
While this should see a reduction in debt
(estimated to fall to Rs 11,500 crore in
FY13), the fresh bond issue happened at
a higher coupon rate of 12 per cent.
Thus, it could offset part of the gains
resulting from debt reduction. Analysts
are also concerned about the repayment
of $157 million due in March 2012,
which they believe could happen at
similar rates. Thus, they have increased
their estimates for interest cost in FY13.
"We see increasing interest costs for
Aban over the next 4-6 quarters due to
the higher blended interest costs.
Furthermore, we do not see a strong
growth in EBITDA in FY13/14, leading to
a stressful interest coverage ratio for
Aban, which may serve as an overhang
on the stock in the coming quarters,"
says Alok Deshpande of Elara Securities.
He estimates Abans operating profit to
rise 5 per cent to Rs 2,075 crore, interest
costs by 3 per cent Rs 989 crore and net
profit by 7.5 per to Rs 360 crore in FY13.

Selling pressure was seen in index
heavyweight stocks like Reliance
Industries and Bharti Airtel. The positive
cues from European markets aided
sentiment and renewed buying interest in
late trades helped the markets recover
from the intra-day low levels.
Key European shares were trading firm
gaining 0.3-0.5% each.
Sterlite Industries was the top gainer
among the Sensex stocks, up 4.6% at Rs
130. Jindal Steel also ended higher by
nearly 4% at Rs 603. Tata Power, Bajaj
Auto, HDFC Bank, tata Motors, Wipro, ICICI
Bank, mahindra & Mahindra, NTPC and
Infosys also advanced 1.4-3.4% each.

However, Hindalco slipped 1.4% to end
at Rs 542. The stock had fallen sharply in
early trades after Novelis, the US unit of
the company cut its fiscal-year earnings
estimate for the second time, citing lower
shipments because of soft demand in
Europe and weakness in its electronics
business in Asia.
Bharti Airtel also slipped over 1% to
close at Rs 350 extending their 6.5% drop
yesterday, as several brokerages cut their
price targets on the stock.
Sun Pharma, DLF, Larsen & Toubro,
ITC, index heavyweight Reliance
Industries, ONGC and GAIL India were also
among the notable losers on Thursday. The
BSE Metal index was the top sectoral
gainer, up 2% or 247 points at 12,293
levels. Bhushan Steel was the top gainer
from this space, up nearly 9% at Rs 395.

JSW Steel, Hindustan Zinc, SAIL, NMDC,


Sesa Goa and Coal India also ended higher
in trades today.
BSE Realty index also advanced narly
2% or 36 points to 1,905 levels. HDIL,
Unitech, Oberoi Realty, Phoenix Mills,
Anant Raj Industries and D B Realty were
the top gainers from this space.
BSE banking index- Bankex advanced
219 points to 12,068 levels. Union Bank
was the top gainer from this space, up 7%
to Rs 254. Yes bank, Kotak Mahindra Bank,
PNB, Indusind Bank, Federal bank also
advanced 1-3.6% each.
Auto, consumer durables, power, IT,
PSU and FMCG stocks also edged up in
trades today.

Chemicals surged 18% to Rs 65.10 after
reporting a ten-fold jump in consolidated
net profit at Rs 16.72 crore for the quarter

Maruti Suzuki India today said it

The 10 millionth vehicle, a Red Swift

Maruti Suzuki India had rolled out its
first car -- an M800 - in December 1983
and attained five million domestic sales in
February 2006.

Rs 4,900 crore ($1 billion), 10-year
bond that will be used to fund capital
expenditure in its US shale gas business,
two sources with direct knowledge of the
deal said.
Indias largest private sector company
has indicated pricing of 365 basis points
over US treasuries for the bonds, which
will be issued by Reliance Holding USA,
they said.
Proceeds will also be used to
refinance short-term debt incurred in the
shale gas business, the sources said.
The deal is being led by Barclays
Capital, Bank of America Merrill Lynch,
Citigroup, HSBC and UBS, they said.
Standard & Poor's has assigned a BBB
long-term rating to the senior unsecured
notes, which will be guaranteed by
Reliance Industries Ltd.

Reuters
odafone posted third quarter results
slightly below forecasts on Thursday
as increasingly tough trading in Spain
and Italy overshadowed solid
performances in emerging markets and
northern Europe for the world's largest
mobile operator. Vodafone said group
organic service revenue, which comes
from the provision of ongoing services to
customers, was up 0.9%, compared with
an analyst forecast of 1.1%.
European organic service revenue
was also worse than expected, down
1.7% as the huge financial constraints
on consumers in Italy, Spain and Greece
pulled down otherwise solid
performances in the two big northern
markets of Britain and Germany.
Analysts had been expecting Europe
to be down by 1.4%. Spain and Italy
were both weak, down 8.8% and 4.9% .

CISCO Q2 RESULTS BEAT

Network equipment maker Cisco


Systems Inc said second quarter
earnings and revenue beat average
estimates, leading it to increase its
dividend.
Revenue rose 10.6% from the
year-ago quarter to $11.5 billion.
Analysts on average were
expecting $11.23 billion. Net
income grew to $2.2 billion, or 40
cents per share, from $1.5 billion,
or $27 per share, a year earlier.
Cisco said on Wednesday it
plans to pay a quarterly dividend of
$0.08 per common share, up 2
cents from the previous quarter.

considerable support around Rs 295odd levels in the last four trading days.

of tiredness. One should continue to
watch the 5,325 level very close for any

bearish action. On Friday, the index

long-term moving average for the
second straight day. The stock is likely to
see further upside backed by the positive
momentum. Look to buy the stock with a
stop below Rs 500. On the upside the
stock is likely to spurt to Rs 535.

HIND. UNILEVER

Last close: RS 393 Target: RS 380


The momentum oscillators both on
the daily and the weekly charts have
turned unfavourable for Hindustan
Unilever. Hence, one should trade with a
negative bias at the counter. Look to
short with a near stop at Rs 396. On the
downside, the stock can slide to Rs 380.
